What utility should I use for creating or modifying textures? I'd really like to modify the DHC2 Beaver and resave the texture to match the paint job of Harrison Ford's Beaver in Six Days, Seven Nights.

You really want Photoshop, although you have to pay for them, they have a lot of features. A free one is Paint.net. You might want DXTBmp, which is free.

Is the file to modify the .dds files in the texture folder? I've got photoshop, but it said it couldn't read the .dds. I just tried it.

Oh, you're using Paint.net. I just downloaded it, I'll give it a try. I tried opening it up with Photoshop CS, but it didn't work.

Try using DXTBMP to convert the dds texture to a 24bit bmp and then open it in PS. When you are done editing it, reverse the process.
